In The Matrix Online, the player assumes the role of a redpill, a human who was formerly trapped inside the Matrix and has since been freed and shown the truth of humanity's imprisonment. When creating a new character, the player is given the choice of taking a blue pill that will return them to their former life (quit the game) or a red pill, which will free their minds from the Matrix and allow them to take the body of a physical human and experience reality. Characters who are unaware of the fact that they are in the simulation are often referred to as "bluepills" because they have either taken the blue pill or have not been given the choice yet. People who are aware of the simulation (players) are referred to as "redpills" because they have taken the red pill (or, in very rare cases, when a character has self-substantiated out of the Matrix on their own). Following the choice between the two pills, the player is then taken through a basic tutorial of the game's mechanics, including mission interaction and the combat system. After the tutorial, they are then free to roam the Mega City (the large metropolis that the entire Matrix story is set in).

Escaping underground, Peter discovers a dying Oswald, who is on his last legs after a harrowing escape from a prison on Governors Island. Before dying, Oswald tells Peter that he must go to Alaska and complete the mission that Oswald failed. After Peter arrives in Alaska, he discovers that the government is being run by a dystopian artificial intelligence, whose only concern is keeping the world tidy and in order, and has slowly begun to erase evidence of its existence. The computer also reveals that it has been watching Peter for a long time, and that it engages in massive social manipulation, having been several of the online friends he has. It further threatens Peter that if it is deactivated, it will launch a set of nuclear weapons, including one at Peter's home. Peter successfully shuts down the computer system, and manages to abort the launches. In the epilogue, Peter's computer pops up with a message from an online contact, asking if Peter wants to be friends.

Like all Tex Murphy games, The Pandora Directive takes place in post-World War III San Francisco in April 2043. After the devastating events of WWIII, many major cities have been rebuilt (as is the case with New San Francisco), though certain areas still remain as they were before the war (as in Old San Francisco). WWIII also left another mark on the world: the formation of two classes of citizens. Specifically, the Mutants and the Norms. After the events of Under a Killing Moon, tensions between the two groups have begun to diminish. The end to the Crusade for Genetic Purity was a turning point in the relations between Mutants and "Norms". Tex still lives on Chandler Ave., which recently underwent a city-funded cleanup. The events of WWIII still left the planet with no ozone layer, and to protect their citizens many countries adopted a time reversal. Instead of sleeping at night, and being awake in the day, humans have become nocturnal, in a manner of speaking. Though Tex lives in what is considered a Mutant area of town, he himself is a "Norm".
